It's not that the watches don't have any audio output, its Android wear that is not supporting any outgoing audio. Google did this on purpose because they beleave that a vibration near to your skin is the best way to get your attention rather then any sound. But in the future it might be included I guess.

How does the alarm work if there is no sound to wake you up. I don't wear the watch to bed so wouldn't feel the vibration if that is all it does.

Setting the alarm with your watch sets it on your phone. Just think of the watch as an extension of your phone.
